Most readers would already know that Emerald Resources' (ASX:EMR) stock increased by 3.5% over the past week. Given that the market rewards strong financials in the long-term, we wonder if that is the case in this instance. Specifically, we decided to study Emerald Resources' ROE in this article. ROE or return on equity is a useful tool to assess how effectively a company can generate returns on the investment it received from its shareholders. Put another way, it reveals the company's success at turning shareholder investments into profits. Check out our latest analysis for Emerald Resources How Is ROE Calculated? The formula for ROE is: Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity So, based on the above formula, the ROE for Emerald Resources is: 18% = AU$45m ÷ AU$249m (Based on the trailing twelve months to June 2022). The 'return' refers to a company's earnings over the last year. So, this means that for every A$1 of its shareholder's investments, the company generates a profit of A$0.18. What Has ROE Got To Do With Earnings Growth? Thus far, we have learned that ROE measures how efficiently a company is generating its profits. We now need to evaluate how much profit the company reinvests or "retains" for future growth which then gives us an idea about the growth potential of the company. Assuming everything else remains unchanged, the higher the ROE and profit retention, the higher the growth rate of a company compared to companies that don't necessarily bear these characteristics. Emerald Resources' Earnings Growth And 18% ROE To begin with, Emerald Resources seems to have a respectable ROE. Further, the company's ROE is similar to the industry average of 15%. Consequently, this likely laid the ground for the impressive net income growth of 36% seen over the past five years by Emerald Resources. We believe that there might also be other aspects that are positively influencing the company's earnings growth. Such as - high earnings retention or an efficient management in place. Next, on comparing Emerald Resources' net income growth with the industry, we found that the company's reported growth is similar to the industry average growth rate of 32% in the same period. past-earnings-growth Earnings growth is an important metric to consider when valuing a stock. It’s important for an investor to know whether the market has priced in the company's expected earnings growth (or decline). This then helps them determine if the stock is placed for a bright or bleak future. One good indicator of expected earnings growth is the P/E ratio which determines the price the market is willing to pay for a stock based on its earnings prospects. So, you may want to check if Emerald Resources is trading on a high P/E or a low P/E, relative to its industry. Is Emerald Resources Efficiently Re-investing Its Profits? Given that Emerald Resources doesn't pay any dividend to its shareholders, we infer that the company has been reinvesting all of its profits to grow its business. Summary In total, we are pretty happy with Emerald Resources' performance. In particular, it's great to see that the company is investing heavily into its business and along with a high rate of return, that has resulted in a sizeable growth in its earnings. If the company continues to grow its earnings the way it has, that could have a positive impact on its share price given how earnings per share influence long-term share prices.
